Why did the EU carbon market launch the Market Stability Reserve in 2019, which structural defect does it address, and how does it operate?
To cure a structural flaw: a chronic allowance surplus that wrecked the price signal. The crisis depressed emissions while allocation rules stayed frozen, outstanding spare allowances once piled past two billion tonnes, and prices sank until they no longer rewarded abatement investment. Running automatically since 2019, the reserve diverts twenty-four percent of circulating allowances above a threshold into storage each year (ten percent from 2024) and returns them through auctions once circulation falls below the floor - an automatic stabiliser on supply that restores scarcity and price discovery without reopening legislative negotiations.

Why does China's national carbon market hand out free allowances via emissions-intensity benchmarks per unit of electricity instead of setting an absolute cap - and what does that design gain and give up?
Allowances are issued free against benchmarks for emissions per unit of electricity generated, hedging uncertain growth in both the economy and power demand: when output expands, allowances expand too, so supply is never squeezed by the carbon price. The reward is industrial stability and near-total compliance; the sacrifice is weak discipline - allocations stay comparatively generous, the carbon price sits far below Europe's, and cuts concentrate on a lagging minority of plants, delivering relative rather than absolute reductions. The EU ETS works in reverse: a tightening absolute cap comes first, and auctions let the price enforce it. Each design mirrors its stage of development - gradual decarbonisation versus a hard ceiling.

What problem does the EU's Carbon Border Adjustment Mechanism target, and on what grounds must importers pay for the embodied carbon of their products?
Its purpose is to plug carbon leakage. If carbon prices press only on producers inside the EU, emission-intensive making of steel, cement, aluminium and fertilisers simply migrates to lenient jurisdictions and the products flow back, shifting pollution rather than cutting it. Importers must therefore declare the embedded emissions of covered goods - iron, steel, cement, fertilisers, hydrogen and electricity. A transitional reporting phase opened in October 2023; from 2026 they buy CBAM certificates priced off the average ETS auction while free allowances for domestic plants taper away, levelling carbon costs inside and outside.

On what principle does an emissions trading system such as the EU ETS operate, and how are its cap set and its carbon price formed?
Cap-and-trade. The regulator fixes a declining ceiling on emissions for covered sectors such as power generation and allocates allowances free of charge or by auction; every tonne of CO2 emitted must be covered by one surrendered allowance. Firms whose abatement is cheap sell spare allowances for profit while those facing costly cuts buy them, so trading turns the marginal cost of abatement into the observed carbon price and achieves the agreed emission reduction at minimum overall cost. Launched in 2005, the EU ETS now covers roughly forty percent of the bloc's greenhouse-gas emissions.
