Why are randomized controlled trials (RCTs) considered the “gold standard” of policy evaluation, and what are their limits?

RCTs randomly assign treatment and control groups so that, on average, groups differ only by the policy, cleanly identifying causal effects and avoiding selection bias. Banerjee, Duflo, and Kremer won the Nobel Prize partly for scaling RCTs into poverty-alleviation evaluation. But RCTs have limits: external validity (results may not travel), limited sample sizes and time horizons, ethical constraints (can't randomly deny help), and a tendency to compress complex reforms into small projects. Recent practice therefore adds mechanism analysis and external-validity checks, complementing RCTs with natural experiments and structural models.

What is an exchange rate?

An exchange rate is the price of one currency in terms of another, under fixed or floating exchange rate regimes. It affects import-export prices, capital flows, and inflation. The rate is shaped by market supply and demand, interest-rate differentials, and expectations, among others.

How does Herbert Simon's 'bounded rationality' revise the 'economic man' assumption?

Simon argued in 1957 that people are constrained by information, time, and cognitive limits, so they cannot compute the optimal choice and instead 'satisfice.' Bounded rationality overthrew the classical assumption of fully rational, infinitely calculating agents and became a cornerstone of behavioral economics and organizational decision-making.

In economics, what is a 'liquidity trap,' and why do interest-rate cuts stop working in it?

A liquidity trap occurs when rates are near zero yet people still hoard cash instead of spending or investing, so the central bank's easing no longer stimulates the economy. Keynes introduced it in 1936; it later explained Japan's 'lost decade' and post-2008 low-rate stagnation.

Why do training programs for youth unemployment often underperform, and which policy mixes have proven more effective?

Randomized evaluations find that short classroom-based training has weak effects on youth employment, because youth joblessness is largely a demand-side (too few jobs, experience thresholds) and matching problem rather than a pure skills-supply one; substitution effects (trainees displacing untrained workers) and lock-in effects (participants searching less) also blunt results. Interventions that fare better include wage subsidies (directly lowering employer costs of hiring youth), on-the-job training and apprenticeships (employer involvement, learn-by-doing), information and job-search counseling, and early intensive support for those at NEET risk. The policy lesson is to replace pure classroom supply with demand-side plus workplace-based packages.

Why do health-insurance markets inherently suffer from adverse selection and moral hazard, and how do designs respond?

Adverse selection occurs before purchase: applicants know their health better, the high-risk are more eager to enroll, and if priced at the average risk, the low-risk drop out, premiums spiral, and the market can shrink or collapse—a “death spiral.” Moral hazard occurs after purchase: with insurance, patients use more care and doctors order more tests, inflating costs. Responses include mandatory enrollment (broadening the risk pool), community rating (banning individual risk pricing), and copays/deductibles (sharing costs to curb overuse)—but high copays hurt the poor and reduce necessary care, highlighting the fairness-efficiency tension.

What does the Gini coefficient measure, and what do 0 and 1 represent?

Does unemployment insurance make the unemployed pickier and prolong joblessness? How should it be designed to balance protection and incentives?

In theory, UI lowers the opportunity cost of job search, raising reservation wages and prolonging search—moral hazard; but search theory notes longer search can yield better matches, and income support keeps people from taking bad jobs. Evidence (e.g., studies exploiting state-to-state differences in the US) shows longer or more generous benefits extend unemployment duration, but moderately; research showing job-finding jumps as benefits near expiration confirms the incentive channel. Designs commonly balance protection and incentives via declining benefits, strict job-search requirements, eligibility checks, and training; “work-sharing” policies respond to shocks by reducing hours rather than layoffs.

Why did Card and Krueger's famous minimum-wage study upend conventional predictions, and how did later research respond?

In 1992, Card and Krueger used a natural experiment—New Jersey raising its minimum wage while neighboring Pennsylvania did not—and a difference-in-differences comparison of fast-food restaurants found no employment decline, contradicting the standard competitive model; they attributed this to monopsony. The study sparked a methodological revolution, but replications split: some confirmed the findings; critics argued the sampling window was short and noisy. Recent US research (e.g., Cengiz et al.) finds modest increases have little aggregate employment effect while large increases reduce employment substantially. The consensus is now conditional and threshold-based, showing that natural experiments are rigorous but conclusions need multiple verification.

How does the “grease-the-wheels” hypothesis of corruption conflict with mainstream research, and why do corruption's costs vary with institutions?

Some early accounts argued that under burdensome regulation, corruption can “buy time” and bypass bureaucratic obstacles, even aiding growth; but micro and cross-country studies overwhelmingly find the opposite: corruption lowers investment rates, distorts public spending toward physical capital and away from education and health, and discourages firm entry and innovation, while corrupt deals cannot guarantee commitments and transaction costs rise with uncertainty. The key mechanism is complementarity between corruption and institutions: in transparent systems petty corruption costs little, but in weak-institution states corruption erodes the tax base, courts, and investment climate in a vicious circle. Estimation must therefore address reverse causality—weak growth does not cause corruption; corruption structurally drags growth.

What formulaic guidance does the Taylor rule provide for a central bank's interest-rate setting?

Proposed by John Taylor in 1993, the Taylor rule advises that the policy interest rate should rise with inflation above target and with a positive output gap—the more overheated the economy, the higher the rate. It turns monetary policy into a predictable rule, though central banks typically treat it as a reference rather than a rigid formula.

Why is the “fallacy of composition” important in macroeconomics?

The fallacy of composition is the error of assuming what is true of a part is true of the whole—for instance, while saving more is prudent for one person, if everyone saves at once aggregate demand falls and total income drops (the “paradox of thrift”). Keynes stressed this distinction to justify managing aggregate demand.

Systems fall roughly into three types: national health service (UK NHS, tax-funded, state-provided), social insurance (Germany/Japan, employer-employee contributions, public funds, plural providers), and private-insurance-dominant (US employer insurance with Medicare/Medicaid). Single-payer models have low administrative costs, broad coverage, and strong drug-price negotiation, but can face waiting times and weaker innovation incentives; private-insurance models offer choice and fast innovation but high administrative costs and uninsured risk. OECD data show the US spends far more per capita than peers without superior health outcomes—spending more is not the same as being healthier.

A trade deficit means a country imports more than it exports; the mirror image is net capital inflows—foreigners hold its assets, or it borrows to consume, so the trade balance and the savings-investment gap are two sides of the same coin. The deficit country gets more goods and services now but transfers assets abroad; whether it is “losing” depends on how borrowed funds are used—if for high-return investment rather than consumption, debts remain serviceable. Economists generally view trade itself as mutually beneficial, so a deficit is not a simple good-or-bad signal.

What core argument did Keynes make in “The General Theory of Employment, Interest and Money” regarding government intervention?

In 1936 Keynes argued that when private demand is insufficient and causes unemployment, governments should use deficit spending and public investment to stimulate aggregate demand and restore full employment. This idea founded modern macroeconomics and the policy of “demand management.”

Why is youth unemployment usually higher than overall unemployment, and what does “NEET” mean?

Youth lack experience, change jobs frequently (high frictional turnover), and in downturns employers let go the most recently hired first, so youth unemployment typically runs about twice the overall rate. NEET refers to young people “not in employment, education, or training,” who risk long-term marginalization even after recovery. OECD research shows high-NEET countries face skills loss, earnings damage, and social detachment, so reducing NEETs and strengthening vocational education and apprenticeships are key policy priorities.

What is the theory of “comparative advantage,” and who proposed it?

The theory of comparative advantage, proposed by David Ricardo in 1817 (“On the Principles of Political Economy and Taxation”), holds that even if a country has no absolute advantage, both sides gain by specializing in goods with lower opportunity cost and trading. It is the foundation of modern international trade theory.

How does purchasing power parity explain a 'fair' exchange rate between currencies?

Purchasing power parity holds that a basket of goods should cost the same everywhere once prices are converted at the exchange rate, so the rate gravitates toward the ratio of the two countries' price levels. Gustav Cassel formalized it in 1918, and the IMF still builds comparable 'real' exchange-rate measures on the idea.

Comparative advantage means one party can produce a good at a lower opportunity cost than another, even if it is not absolutely more efficient at everything.

Why do economists analyze crime within a rational-choice framework?

Gary Becker proposed that whether someone commits crime depends on comparing expected benefits to expected costs (probability of capture times punishment), not merely on moral failings. Raising detection rates, improving legal income opportunities, and reducing criminal opportunities (target hardening) therefore lower crime. This does not assume offenders calmly calculate; it asserts that behavior responds systematically to incentives—an assumption with substantial empirical support.

What is the basic logic of cost-benefit analysis in public project decisions?

Cost-benefit analysis sums all monetizable benefits (time saved, lives saved, health gains) minus all costs including opportunity costs, compares net present values, and ranks projects. Difficulties include valuing life, the environment, and time, and choosing a discount rate that heavily affects long-term projects. It helps decision-makers identify higher-value uses of public funds rather than being swayed by vocal interest groups.

Gig workers are usually paid per task, supply their own tools, and set their own hours; platforms typically classify them as “independent contractors” rather than employees, so they often lack minimum-wage protection, paid leave, and occupational-injury insurance, and can struggle to bargain collectively.

Why do economists treat education and training as “investment” rather than mere consumption?

Education yields higher future earnings: costs (tuition and forgone wages) are paid today while returns arrive later—essentially trading present costs for future returns, the same logic as capital investment, hence “human capital investment.” Its rate of return is roughly the extra lifetime income from education divided by its cost. Like physical capital, human capital depreciates and needs maintenance and renewal.

How do economists estimate the “returns to an extra year of schooling”?

A common method is the Mincer earnings equation: comparing income across education levels and estimating the coefficient on schooling years—the extra earnings per added year, typically around 6-10% in developed countries. But ability bias means smarter, more persistent people would earn more anyway, so simple regressions overstate education's causal effect; researchers therefore use natural experiments such as birth quarter, compulsory-schooling-law changes, or twins to control for confounding.

The standard supply-and-demand model predicts that a minimum wage above equilibrium lowers labor demand and employment, especially among low-skilled teens; but in practice firms may have monopsony power, and higher pay can cut turnover and raise productivity.

In a perfectly competitive labor market, what is the most fundamental economic factor determining a worker's wage level?

Wages tend to equal the value of the marginal product (VMP)—the extra revenue a firm earns from hiring one more worker. If a worker adds more value than their wage, firms hire more; if less, they hire fewer, until the two balance. Education, skills, and experience raise productivity and therefore wages.

What is consumer surplus?

Consumer surplus is the sum of differences between what consumers are willing to pay and what they actually pay, capturing the extra satisfaction from purchases. It is key to measuring market welfare and policy effects like taxation.

Why do workers with similar skills earn more in dangerous or unpleasant jobs?

This is the “compensating differential”: risky, dirty, or unpleasant jobs must pay higher wages to attract enough workers. Workers weigh non-monetary conditions (risk, hours, environment) against pay. For example, underground miners and offshore rig workers typically earn more than similarly skilled surface jobs.

What is a trade barrier?

A trade barrier is a measure that restricts the free cross-border flow of goods, either as a tariff (e.g., import tax) or a non-tariff barrier (quotas, technical standards, subsidies). They shield domestic industries but raise consumer prices and distort allocation.

How do frictional and structural unemployment differ?

Frictional unemployment is short-term unemployment from job transitions and labor-market entry, reflecting the time needed to search and match—a normal feature of a dynamic economy. Structural unemployment arises from long-term mismatches between workers' skills, industries, or locations and available jobs, such as when automation or industrial shifts make skills obsolete. The former can be eased by better information and matching, the latter requires retraining and reallocation.

What is a tariff and who actually pays it?

A tariff is a tax a government levies on imported goods, used to raise revenue or protect domestic industries. Although importers pay it at the border, the cost is usually passed to domestic consumers through higher prices.

Why do people save money?

What does Engel's law say about the share of spending on food as income rises?

Discovered by Ernst Engel in 1857, Engel's law states that as a household's income rises, the fraction of spending devoted to food falls. Wealthier families eat better yet spend a smaller share of their total budget on meals.
